At the school called P.S. 5, a teacher named Miss Walker tells some children a version of E. T. A. Hoffmann’s The Nutcracker and the Mouse King, weaving in the adventures of the Care Bear Family. As the tale unfolds, the Care Bears and their Cousins prepare for Christmas in their bright home of Care-a-lot; the two youngest bears, Hugs Bear and Tugs, are busy searching for a cherished ornament. While everyone else spends time in the Hall of Hearts decorating a tree, Funshine spots trouble in the neighborhood below, alerting the crew to an unhappy girl named Anna. To investigate, she enlists Grumpy Bear, who joins her on a Cloud Mobile ride down to Earth.

When the two bears reach Anna, they discover that her best friend Sharon has moved away, and her younger brother Peter longs for more exciting adventures. As they discuss the virtues of friendship and the courage to be kind, a brilliant flash of light sweeps through the room. Out of a black portal steps a tall wooden Nutcracker doll, followed by a band of rats led by the Rat King, all aiming to seize him. The group hides from their pursuers, and the Nutcracker reveals that he arrived from a land called Toyland. He explains that the rats answer to an evil Vizier who dreams of conquering Toyland and, with it, stealing Christmas.

Determined to protect Toyland and its magic, Funshine and Grumpy Bear send out a signal to Care-a-lot for reinforcements. Soon Lotsa-A-Heart Elephant, Brave Heart Lion, and Tenderheart Bear join the mission, along with the still-curious Hugs and Tugs. Together, they help drive the rats back to Toyland and set the stage for a wider adventure beyond Earth. Before everyone follows, Hugs and Tugs stay behind with Peter, but their spirits are drawn toward Toyland, hoping to find an ornament and a bit of real adventure.

In Toyland, the Vizier’s castle looms large as he searches for the whereabouts of a powerful ring once worn by Toyland’s former Prince. That ring holds the key to controlling the land, but the Sugar Plum Fairy—who is being kept captive—refuses to tell him. The Vizier grows more furious when the Rat King arrives, empty-handed, and the Nutcracker’s party arrives soon after, riding a train that carries them through Toyland’s wondrous sights.

The group ends up resting for the night, where they clash with a troupe of toys led by the Harlequin, who also wants the train for himself but urges them to flee Toyland for safety. A veteran of Toyland explains how the Vizier and the rats overthrew the Prince and seized the castle, and how the Sugar Plum Fairy hid the Prince’s ring to keep Toyland safe. The Nutcracker vows to end the Vizier’s tyranny, even as a barricade of rats complicates the journey. On the move, the train is attacked, and Peter, Hugs Bear and Tugs are captured.

The party reaches the castle by raft and quietly slips inside to rescue the Sugar Plum Fairy. With her help, the Bears, the Cousins, and the Harlequin uncover a walnut ornament that contains the ring, but the Vizier seizes it for himself. The walnut, however, can only be opened by the Nutcracker, who initially refuses to break his vow. Enraged, the Vizier turns the Bears, the Cousins, and the Harlequin into firewood, one by one. With Anna left behind, the Nutcracker finally agrees to open the walnut. Peter, Hugs Bear and Tugs, who had escaped captivity, seize the walnut, only to be pursued by the rats. They are recaptured but soon free the Sugar Plum Fairy just as the Nutcracker opens the walnut. In a decisive moment, the Fairy slips the ring onto the Nutcracker’s finger, transforming him back into the Prince of Toyland and reviving his memory.

With the Prince restored, the Bears and their friends are returned to their normal selves, and they unleash their collective Stare to drive away the rats. The Vizier meets his downfall at the hands of the Prince, and Toyland regains its former splendor, making the earlier act of hiding it seem futile. The Prince bids farewell to Anna, Peter, the Bears, and the Cousins, gifting the walnut to Hugs Bear for a special ornament that will forever remind them of their friendship. As everyone departs, Anna wakes up back in the real world, discovering a new neighbor named Alan Prince who bears a striking resemblance to the Prince from her dream.

When Miss Walker finishes the tale, a question about Anna’s fate lingers in the air. A grown-up Alan arrives at the door, and as he and the teacher—who is revealed to be Anna—step out, the children begin rehearsing Pyotr Ilyich Tchaikovsky’s ballet. Unbeknownst to them, the Care Bear Family has been listening all along, quietly supervising the play and hinting that Anna’s dream may have deeper ties to Toyland than it first seemed. In the end, what began as a bedtime story becomes a bridge between worlds, leaving a sense of wonder about where imagination ends and reality begins.
